Original language description
The paper firstly discusses1 the channels of contagion of sovereign default risk to the financial system. Secondly it focuses on how, as the two-way interaction between the financial sector and the government sector grows, so does the dependence betweenfinancial stability and fiscal stability. Thirdly, the paper illustrates that when assessing sovereign risk on the balance sheets of domestic financial institutions, one needs to consider the dependence of debt sustainability not only on the size of thedebt in relation to GDP, but also on the macroeconomic conditions affecting interest rates and economic growth. Fourthly, the paper then discusses current and newly proposed prudential policy tools suitable for reducing sovereign risk in financial institutions? balance sheets. Finally, this paper also discusses the experience of countries hit by debt crises as well as the channels of contagion of sovereign default risk to the financial system.
