Economic Convergence Criteria – Factor Analysis

One of the most common approaches that can describe convergence or divergence tendencies among countries is based on cluster analysis. If distances among clusters are shorter during the time, we can suppose that countries in specific clusters are converging. If distances are longer, countries are diverging. Cardinal aspect of the cluster analysis is to choose appropriate criteria that allow us gathering of the countries. The primary aim of this contribution was to define convergence criteria that were derived by factor analysis. Specifically, the main purpose of factor analysis application is to reduce number of variables. Factor analysis was applied to eighteen macroeconomic indicators in order to create less latent variables which could be used as the new convergence criteria for cluster analysis. According to results, we reduced dataset of input variables by defining four factors that can be used for calculation new values of the four latent criteria.
